A fiscal fight is brewing in the court of Donald Trump

Washington finds itself in a familiar scenario. The recurring clashes over raising the debt ceiling have resurfaced, with right-wing factions threatening a government shutdown unless their demands are met.

The latest episode saw Republican Speaker of the House of Representatives, Mike Johnson, attempting to pass a stop-gap debt ceiling deal with a $6.75tn budget, only to face opposition from incoming president Donald Trump and his allies, including Elon Musk and Vivek Ramaswamy.

Elon Musk vehemently opposed the bill, sparking intense negotiations and looming government shutdown threats.

Three significant points come into play for investors. Firstly, Trump’s recent election victory sets the stage for internal conflict within the Republican party in 2025, rather than the traditional Democrat versus Republican divide.

Secondly, this intra-party battle is anticipated to be contentious, with figures like Musk and Ramaswamy challenging Congressional Republicans like Johnson.

Thirdly, fiscal policy is poised to be a major battleground, particularly following a surge in bond yields after the Federal Reserve revised its interest rate cut projections for 2025.

The political tug-of-war extends beyond Washington to Mar-a-Lago, Trump’s political headquarters, where differing opinions on tackling the $36tn national debt are surfacing.

While some remain unperturbed by the debt levels, citing the dollar’s reserve currency status as a safety net, others, like Steve Bannon, express concern about the need to refinance trillions of dollars in bonds amidst rising inflation.

The divide at Mar-a-Lago also extends to tax policies, with Trump advocating for permanent tax cuts and other reforms that could impact revenue streams and government spending.

As the debate intensifies, the looming question revolves around whether the bond markets will remain stable amidst the political and economic uncertainties.

In essence, the recent debt ceiling showdown may just be a precursor to more significant battles on the horizon in 2025.
